Physicians play an important role in the choices of treatments. The literature assumes thatphysicians receive no money (direct financial incentives) if they do not perform treatments. However,vertically integrated (VI) physicians may still care about the income of hospitals or otherphysicians associated with them (indirect financial incentives). I construct a joint discrete choicemodel of treatment under the Bayesian Myopic framework to incorporate physicians’ direct andindirect financial incentives and patients’ utility of the treatment. I apply a two-step MaximumLikelihood approach to estimate the model using Medicare claims data. I find that VI physicianscare about both direct and indirect financial incentives, and they care more about financial incentivesthan independent physicians. The counterfactual analysis shows that physician integration couldpotentially reduce utilization and spending. My work deepens the understanding of how financialincentives affect physicians’ treatment choices. It also contributes to the evaluation of the impact ofphysician employment and Medicare payment schemes.iii.
